Basement Shower Tile: Upper 1/2 of wall is studs and lower is concret

The basement shower was a moldy, rotten mess. Now that it's bare bones, I'm trying to figure out how to tile it. The side pictures is half stud and half concrete.
If I put cement boards up over the studs, there will be a "lip" where those end and the foundation begins. How can I get the tile up without creating a depth difference there?
Any ideas for the situation from people who've seen this before?

Cover the whole thing with Durock, including the block.

Yes, add furring strips to the studs to build them out to be flush with the block and then durock the whole thing. Make sure to mortar the board to the block and fasten it using masonry nails or similar.

Would the above answers then have the valves for the hot and cold water to far back in the wall?

This is the time to extend them if necessary. Use a plumber if this is out of your comfort range. It looks like you will have great access to your plumbing after it is done! I would add insulation to keep the water pipes from gaining or losing heat!
