How do I stop bead board from pealing?

I have the bottom half my bathroom walls done in bead board and it is pealing. I want to paint it but don't know what to treat it with or will I have to remove it?

Lightly sand to smooth it out. Prime with Kilz primer then paint with a good bathroom paint.
Sand and scrap off peeling paint. Prime with oil based primer and paint with oil based paint.
