How do I replace outdated vinyl flooring and repair water damaged woo?
the wood under vinyl flooring is water damaged and needs to be repaired/replaced before new vinyl-can be laid. I would like to make sure the finished product adds value to the home, is attractive and matches the rest of the house.

Yes replace the uderlayment. The only flooring products that add value to a home are permanent ones like ceramic or hard wood. If you don't have either if those already in home, stick with what you have. If going with ceramic, may need to beef up your subfloor, need to be 1 1/4" inch thick.
Remove the vinyl and underlayment, and dry the subfloor and if need be treat the floor with something like Concrobium to treat mold. Mold begins to form in two days after a flood. The lower cabinets should also be lifted out to ensure there is no water underneath and mold forming. Put them in the garage with fans and heat to dry out.

Remove the old flooring and damaged wood. Replace the wood with new 3/4" plywood subfloor. Never heard of 1 1/4" subfloor. If going with ceramic tile you will need to put down cement board over the subfloor. If going with vinyl you can co directly over the subfloor.
