I don't seal mine. I just make a new one once the old has started to decompose.

Yes - use an outside sealer and if possible, place the fairy house on a rock or slab tilted just a little so rain flows off. Putting the wood house on a rock slab will also help prevent the earth from rotting the wood - sort of like a foundation.
