When you say its rotting I assume its laminated particle board. Best to remove it. If its not part if the vanity top then its probably caulked to the top and glued to the wall. Removing it may cause some damage to the wall which would need to be patched with drywall patching compound, sanded, and primed. Then you can tile.

My vote is with William. If there is water damage and you just caulk it up there is a potential mold issue that is unhealthy and far more expensive to repair. Address the issue now and save yourself time, money and headaches down the road.
If there is no mold you can prime it and paint it with exterior house paint. Not a permanent fix but a band aid till you can do the proper upgrade.
If it is moldy I would get rid of it. You don't want to bring mold inside.
