If there isn't a moisture issue why not use sheet rock mud or spackling. If the hole is more than 3/8" deep you'll probably need to do several layers and let each layer dry thoroughly between layer. Cheap easy to do and sands easily. Alternately you can use Bondo (from WalMart-Yes, the body car filler).

First you need to cut out ALL the bad wood. Then you can use autobody bondo body repair ( buy at Walmart) .follow directions to mix and apply, shape and let dry..sand smooth then paint, cannot stain. you need to find the reason for the wood rot, was it dry rot or moisture...I've done this for small repairs and its permanent and works..nit real expensive but only for small repairs...

Car body repair material. Put it on like spackle, let dry, sand, paint. I would try to find out why you have the issue before you repair it or it will happen to the remaining wood and drywall around it.
