terrace it, whether you choose to use grass or other vegetation or maybe something like tile, terrace will stop the erosion best.
Terracing - need not be straight it can curve to suit you site.......
I think this is sloping, not a drainage problem. I'd go with terracing too.
It kind of depends on what you want to do with the area, but in most cases I'd agree with the terracing idea. However, if you do need the slope for drainage, be sure to accommodate that in your terrace design (use large PVC piping or some other method to allow for adequate flow and to avoid erosion).
I think this would make a good play area for both adults and kids. Fill with sand and then you are ready to play! Horse shoes, bacci balls, volley ball, kids love sand to build things and dig in. Or just make shapes in the sand with a rake for a lovely Japanese garden. Sand is so versatile and easy to clean,.
