My suggestion would be to remove the water damaged drywall and replace it with new. The reason for this is you will also have insulation above it that is water damaged also ( if bathroom is above first floor) that you would want to replace as well. You dont want anything that is holding any water in your home as that leads to the dreaded mold. Better to start off fresh and new. I would also make sure that the cause of the water damage ( roof leak, bathroom above this bathroom) has been repaired. Good Luck.
