They make a "mulch" out of recycled tires so it won't deteriorate I think that would last the longest for you and be ok on their paws.
Since seeding would be the cheapest option, what about laying down some indoor/outdoor carpeting? The green type that people put on their patios is pretty cost effective. Honestly, my first thought was rough mulch, but not sure how easy this would be on the dogs paws. Our local transfer station grinds up branches and stumps on site and you can get it for free. Stone dust might help firm up the area, but it can be expensive. good luck
Many communities have free mulch. You could also call your tree services. Sometimes they give away mulch. I don't know if it would be the safest or best solution. If possible, look into better drainage for that area. It can be as simple as putting in drains that help water run away.
pea gravel would be another option
Have you thought of putting in round stone gravel? Dog runs are often made of gravel for them. Either that or hire someone to put down some sod/turf or look into artificial turf yourself. Most home improvement store have artificlal turf or a combination of some gravel and some artificial turf.
