The wood panel may be pin nailed from the front into the armrest. It may just pop off. It may also be screwed to the front from behind. Not know how it's attached you can upholster right up to the wood and staple the fabric. Cover the staples with some fabric trim or cording hot glued in place. Another option is to use a putty knife and pry the wood panel a little and use another putty knife to stuff the fabric under the panel.
I agree that a picture would be extremely helpful for this. We had furniture (growing up) that was made from wood and the sides looked like they were made from large butcher blocks with fabric and padding stapled over part of the arm rest. If I think back to that, I would have just removed the fabric and padding and added new stuff in the same spot, but it's hard to be helpful without pictures.
There is also a type of upholsterers metal trim with slanted teeth they use to adhere a piece of folded fabric onto a chair for a seamless look, Run your finger along it to see if you can feel it under the fabric. You can then cut away the fabric away from the edge to free it.

Yes a pic is needed here!!! I do a lot of re-upholstering.....most of the time you have to take all the fabric off a project, starting in the back to even make your way to see how they did the side panels near the arms. Once all of the fabric is off, you will have an AHAAAA moment. The fabric needs to be labeled so you can use the pieces as a pattern for new fabric.
